Abstract:Many products experience life cycles. These products are initially discovered and produced in developed countries /the North/ and exported to less developed countries /the South/. Later production shifts to developing countries due to lower labour costs, and these older products are exported back to developed countries. A dynamic general equilibrium model of North-South trade is presented in which research and development races between firms determine the product innovation rate in the North. Tariffs designed to protect dying industries in firms in the North from Southern competition reduce the steady-state number of dominant firms in the North, reduce the rate of product innovation and increase the relative wage of Northern workers.
