Abstract:Many investigations point out that environmental regulation and in particular pollution taxes will have only a modest impact on the output of many firms. This conclusion is largely due to the fact that environmental measures and even dramatic abatement requirements increase the intermediary flow only slightly. However, this emphasis on physical flows neglects a genuine management problem: given environmental externalities of labour efforts, environmental concern will flatten performance-pay contracts such that lower efforts and more shirking results. This additional slack due to weaker managerial governance is neglected so far in the literature and this overlooked slack may significantly increase the costs of environmental policies.
