Abstract:Introducing binding quotas on pollution, in contrast to other - more indirect - policy instruments, makes it possible to control with certainty the volume of pollution. In addition, if quota trade is allowed among quota holders, then barring certain market imperfections, pollution control can be obtained at minimum cost. It is analysed how the opening up to quota trade influences shadow prices of emission quotas for different types of countries and how this can be expected to affect quota size and initial quota distribution in an international treaty on CO2 emissions. Attention is focused on the effects of quota trade and on industrialized countries versus developing countries.
